Institutional Insights: Goldman Sachs 'RISK APPETITE, POSITIONING ASYMMETRY & AI FINANCING REALITY
GOLDMAN SACHS STRATEGY & FLOW BRIEFING: RISK APPETITE CRASH, POSITIONING ASYMMETRY & AI FINANCING REALITY
THE TAKE: LARGEST RISK APPETITE DROP SINCE 2021 LEAVES WIDE TAIL-RISK BAND
October recorded the largest collapse in global risk appetite since November 2021, according to the Goldman Sachs Risk Appetite Indicator (RAI). Crucially, because the metric began at elevated levels, RAI has not yet plunged to standard contrarian buying territory. Following the 11 largest RAI drawdowns since 2005, historical S&P 500 forward dispersion has been unusually wide: -17% to +7% over 1 month, and -32% to +18% over 6 months.
The fundamental disconnect of this tape remains stark: aggregate earnings have not been the culprit. With 60% of S&P 500 market cap reported, Q3 EPS growth is tracking at +33% YoY, and 70% of constituents have advanced since earnings season commenced. Instead, acute portfolio pain is localized to the highest-conviction, crowded mega-cap pockets—specifically hyperscalers—where strong operational beats are failing to clear an aggressive hurdle rate amidst decelerating upward revisions.
HEDGE FUND DRAWDOWN & GROSS LEVERAGE OVERHANG
Severe October Performance Drag: October proved punishing for equity long/short strategies. Fundamental L/S dropped -3.5% MTD, while Systematic L/S lost -3.6% MTD (driven by a -2.5% drawdown in the final week of October, its worst single-week performance since December 2023).
The "High Gross / Low Net" Powder Keg: While managers aggressively cut directional exposure—driving net exposure down to the 10th percentile 1-year and pushing Fundamental L/S beta-adjusted net to a 1-year low—portfolio gross exposure remains locked near record highs at 314% (97th percentile over 5 years).
Volatility Fuel: Because managers "got less long" by adding single-stock and index shorts rather than shrinking gross books, the market remains vulnerable to violent short-squeezes and factor dispersion.
VIX COVERING & CROSS-ASSET TRANSMISSION: AI SUPPLANTS ENERGY IN RATES
VIX Futures Short Covering: While the institutional complex maintains an aggregate net-short posture in VIX futures, desks witnessed an aggressive wave of short covering over the past two weeks, rivaling the panic-covering episode seen in Q1.
AI Volatility as the Primary Driver of US Yields: AI-related equity volatility has officially overtaken energy prices as the primary transmission driver of US Treasury yields. With institutional accounts broadly underweight duration, further equity de-risking provides scope for 10-Year yields to fall further from current ~5.01%–5.13% levels.
FOMC Reaction: The Federal Reserve's rate hold was largely relegated to a secondary sideshow, with Chair Warsh taking explicit note of tighter financial conditions (FCI). GS GIR continues to project an ~85% probability of a December rate hike.
AI CAPEX, FINANCING GAPS & RETURN ON CAPITAL
Hyperscaler Capex & Free Cash Flow: Hyperscaler capex is projected to reach $1.2 trillion in 2027. Combined Q3 free cash flow across the hyperscaler cohort turned negative, and the forward pace of consensus upward estimate revisions is slowing.
The Funding Gap is Smaller Than Feared:
Oracle Blueprint: Plans to deploy ~$220 billion in AI infrastructure, but expects to raise only $20 billion in incremental external capital through 2030, with customer pre-payments, supplier co-investments, and positive operating cash flow absorbing the remainder.
Debt Absorption Capacity: GS Credit Research estimates that the global corporate bond market has sufficient liquidity to absorb an additional ~$500 billion of hyperscaler debt.
Demand Evolution: The enterprise demand curve is broadening beyond developer coding tools toward general enterprise workflows: Microsoft's AI development platform is growing at +300% YoY, signaling early-stage enterprise penetration. The key investor question has pivoted from demand durability to capital return capture.
MIDTERM ELECTIONS & REGULATORY POLICY: NOVEMBER 3 PREVIEW
High Odds of Divided Government: Prediction markets assign a >90% probability to Democrats flipping the US House of Representatives.
Limited Market Disruption: GS GIR expects muted immediate index fallout from divided government. Sweeping legislative overhauls are off the table, leaving trade policy (~2-point increase in effective tariff rates) and the December 11 federal funding deadline as the central political variables.
Data Center Regulatory Fears Overdone: Concerns over federal data center moratoria or severe power restrictions are viewed as overblown. Political pressure at the state level is expected to dissipate post-election, with Congress likely focusing on baseline AI safety frameworks rather than restrictive caps on computing deployment.
